Risk Management & Position Sizing — Advanced Masterclass
Go beyond the basics of risk management. Master advanced position sizing, portfolio heat, correlation risk, and the mathematical edge that keeps professional traders alive.
Beyond Basic Risk Management
Most traders know "risk 1-2% per trade." But professional risk management goes far deeper. This guide covers the advanced concepts that separate funded traders from account-blowers.
Prop firms don't just look at per-trade risk. They monitor daily drawdown, weekly drawdown, maximum drawdown, correlation exposure, and win-rate adjusted expectancy. Master these and you'll pass any prop firm challenge.
The Complete Risk Framework
Level 1: Per-Trade Risk
| Account Size | Recommended Risk | Max Risk (Aggressive) |
|---|---|---|
| $1,000 - $5,000 | 1% | 1.5% |
| $5,000 - $25,000 | 0.5% - 1% | 1.5% |
| $25,000 - $100,000 | 0.5% | 1% |
| $100,000+ | 0.25% - 0.5% | 0.75% |
Why smaller accounts can risk slightly more: You need growth. But NEVER exceed 2%.
Level 2: Daily Risk Cap
Your total daily loss limit should be 3-5% maximum:
Daily Risk Cap = Max 3% of account
If account = $10,000:
- Daily max loss = $300
- At 1% per trade = maximum 3 losing trades before stopping
If you lose 3 trades in a row → STOP TRADING FOR THE DAY
No exceptions. No "one more trade." Done.
Level 3: Weekly Risk Cap
Maximum weekly drawdown: 5-8%
Weekly Risk Cap = Max 5% of account
If account = $10,000:
- Weekly max loss = $500
- If hit by Wednesday → No more trading until Monday
- Use remaining days for study and review
Level 4: Maximum Drawdown
Total drawdown before reassessment: 10-15%
If you hit 10% drawdown from peak equity:
1. Stop trading IMMEDIATELY
2. Review all trades from the drawdown period
3. Identify the root cause (strategy? psychology? execution?)
4. Paper trade / demo for minimum 1 week
5. Return with HALF position size until new equity high
Advanced Position Sizing Formulas
Formula 1: Fixed Percentage (Standard)
Position Size (lots) = (Account × Risk%) ÷ (Stop Loss pips × Pip Value)
Example: $10,000 account, 1% risk, 25-pip stop, EUR/USD
= ($10,000 × 0.01) ÷ (25 × $10)
= $100 ÷ $250
= 0.40 lots
Formula 2: ATR-Based Position Sizing
Uses Average True Range to adjust for volatility:
Stop Loss = 1.5 × ATR(14)
Position Size = (Account × Risk%) ÷ (ATR-Stop × Pip Value)
Example: $10,000 account, 1% risk, ATR(14) = 80 pips
Stop = 1.5 × 80 = 120 pips
Position = ($10,000 × 0.01) ÷ (120 × $10)
= $100 ÷ $1,200
= 0.083 lots (use 0.08)
Why ATR-based is better: Automatically reduces size in volatile markets and increases in calm markets.
Formula 3: Kelly Criterion (Advanced)
Mathematically optimal bet size based on your actual statistics:
Kelly % = W - [(1-W) / R]
Where:
W = Win rate (decimal)
R = Average win / Average loss (R:R)
Example: 55% win rate, 1:2.5 average R:R
Kelly = 0.55 - [(1-0.55) / 2.5]
Kelly = 0.55 - 0.18
Kelly = 0.37 (37%)
NEVER use full Kelly! Use Quarter Kelly for safety:
Recommended: 37% ÷ 4 = 9.25% → Use 5-8%
Full Kelly is extremely aggressive and assumes perfect execution with zero psychological factors. ALWAYS use Quarter Kelly (÷4) or less. Most professionals use 1-2% which is well below even Quarter Kelly.
Portfolio Heat: Managing Multiple Positions
Portfolio Heat = Total risk across all open positions
Rules:
| Rule | Details |
|---|---|
| Max portfolio heat | 5% (never have more than 5% total at risk) |
| Max correlated positions | 2 (e.g., max 2 USD pairs in same direction) |
| Max positions | 3-4 total open |
| Same direction max | 3% exposure in one direction |
Example:
Account: $50,000 | Max Heat: 5% = $2,500 total risk
Position 1: EUR/USD long — risking 1% ($500) ✓
Position 2: GBP/USD long — risking 1% ($500) ⚠️ (correlated with #1)
Position 3: Gold long — risking 1% ($500) ✓
Position 4: USD/JPY short — risking 0.5% ($250) ✓
Total heat: 3.5% ✓ (under 5%)
But: EUR/USD + GBP/USD = both USD shorts = correlated ⚠️
Action: Reduce one to 0.5% or skip one entirely
Correlation Risk
Correlated trades multiply your risk unknowingly:
High Correlation Pairs (move together):
| Pair 1 | Pair 2 | Correlation |
|---|---|---|
| EUR/USD | GBP/USD | +0.85 |
| EUR/USD | AUD/USD | +0.70 |
| USD/CHF | USD/JPY | +0.65 |
| Gold | Silver | +0.90 |
| NAS100 | S&P500 | +0.92 |
Negative Correlation (move opposite):
| Pair 1 | Pair 2 | Correlation |
|---|---|---|
| EUR/USD | USD/CHF | -0.90 |
| EUR/USD | DXY | -0.95 |
| Gold | DXY | -0.80 |
Rule: If trading two positively correlated instruments in the same direction, count it as ONE position with DOUBLE the risk.
The Expectancy Formula
Know your mathematical edge:
Expectancy = (Win Rate × Average Win) - (Loss Rate × Average Loss)
Example:
Win rate: 55%, Average win: $150 (1.5R), Average loss: $100 (1R)
Expectancy = (0.55 × $150) - (0.45 × $100)
Expectancy = $82.50 - $45.00
Expectancy = +$37.50 per trade
Over 100 trades: 100 × $37.50 = +$3,750
If your expectancy is negative, NO position sizing will save you. Fix your strategy first.
Minimum Sample Size:
- Need minimum 30 trades for any statistical significance
- Ideally 100+ trades before trusting your numbers
- Re-calculate every month as market conditions change
Scaling Strategies
Scaling In (Adding to Winners):
Initial Entry: 0.5% risk at OB
Price confirms direction (BOS on LTF):
Add: 0.3% risk at new OB (stop moved to breakeven on first)
Price continues:
Add: 0.2% risk at next OB (stops trailed)
Total max risk at any time: Still 1% (because stops trail)
But position size has GROWN with the trend
Scaling Out (Partial Takes):
Entry at OB: Full position (1% risk)
Hit 1R: Take 33% profit, move stop to breakeven
Hit 2R: Take 33% profit, trail stop to 1R
Let final 33% run: Target 3-5R with trailing stop
Result: Guaranteed breakeven minimum + potential for large R on runner
Prop Firm Risk Rules (Reference)
| Rule | Typical Prop Firm | Your Personal Rule |
|---|---|---|
| Daily drawdown | 5% max | 3% max (stricter) |
| Total drawdown | 10% max | 8% max (stricter) |
| Per-trade risk | Not specified | 0.5-1% |
| Position limit | 10-20% margin used | Max 3-4 positions |
| News trading | Often restricted | Skip high-impact news |
Always trade stricter than the prop firm rules. If they allow 5% daily, your limit is 3%. If they allow 10% total, yours is 8%. This buffer protects you from being cut on a bad day.
The Mathematical Proof: Why 1% Works
Starting with $10,000, risking 1% per trade at 1:3 R:R with 50% win rate:
100 trades:
- 50 wins × $300 (3R) = +$15,000
- 50 losses × $100 (1R) = -$5,000
- Net profit: +$10,000 (100% return!)
Maximum drawdown (10 consecutive losses):
- 10 × 1% = ~9.6% drawdown (compounded)
- Easily recoverable
Same scenario at 5% risk:
- 10 consecutive losses = ~40% drawdown
- Need +67% just to recover
- Emotional spiral almost guaranteed
